Don’t Be Fooled by 2020’s Snapback—The Next Equity Drawdown Could Be More Typical: Longer and More Destructive

Last February—before the market crashed—we published a blog post that described the disastrous effect that drawdowns can have on retirement portfolios.

It was based on little more than math: A 20% market drop reduces a $500,000 equity portfolio to $400,000. The illustration below showed the time required to rebound back to whole, using assumptions (a 10% annual return, a 6% return and a 3% return) that seemed reasonable until last year.

To those of us who in 2020 watched U.S. equities climb back almost 80% after having dropped 34%, the above may seem a bit quaint. The S&P 500 last year needed just 140 days to get back, and then went on to set new highs.

Notwithstanding last year’s spectacular rebound—and mindful that this February stocks are back to trading at record highs—we’ll return to our original premise: There’s merit to seeking to minimize the depth and length of a drawdown. This is true for the portfolio of a retiree with less time to rebound but equally true for investors in general. 

A shallower drawdown reduces loss and enables a quicker recovery. And, of course, once fully rebounded, an equity investment can return to growing.

The S&P’s recovery in 2020 took place in a matter of days not years. Even so, Calamos U.S. risk-managed funds bounced back even quicker.

This was also the case with our global/international funds, all of which recovered in better than half the time.

By minimizing the drawdowns, Calamos funds went on to enjoy a strong 2020.
