The Last Time Inflation Peaked, Convertibles Outperformed Stocks and Bonds

First published: May 21, 2021

High inflation is a threat to investment portfolios—that much we know from textbooks. But few investment professionals have first-hand experience with the peak high inflation of the early 1980s. The period was the culmination of almost a decade of sharp increases in commodity prices, including oil, and high interest rates to fight inflation. That hadn’t occurred since four straight years of double-digit inflation ended in 1920, according to the US Department of Labor.

Since then, inflation has seriously threatened just twice, peaking at 6.3% in November 1990 and 5.6% in July 2008.

As shown below, the 1980s pain was protracted. Inflation ramped up to its peak of 14.76% in April 1980, averaging 9% for nine years.

The March 2022 CPI report of 8.5% is second only to the 1980s stretch, and it's impossible to know if we're anywhere close to peaking. As such, this may be an opportune time to review how the earlier high inflation period demonstrated the structural benefits of convertible securities. (It was around this time that Calamos Founder, Chairman and Global Chief Investment Officer John P. Calamos, Sr., was doing his pioneering work using convertibles to manage risk and enhance returns [read more in this guide]. He founded the firm in 1977 and the first convertible bond fund shortly thereafter, in 1985.)

We’ve dipped into the wayback machine for the chart below, which shows that the Morningstar Convertibles funds Category outperformed both the stock and bond indexes when inflation was at its highest. The outperformance becomes the most pronounced as inflation peaked.

Previous Periods When CPI Rose

While inflation has been relatively tame until now, US markets do have experience dealing with periods when there's been a meaningful change in the Consumer Price Index.

The following table shows the results of Calamos funds, which use convertible securities as well as a variety of other strategies to hedge US equity risk, when inflation was rising. Included is the most recent period reflecting the ramp-up and the start of the bond market's struggles. The funds are ranked in order of their risk profile.

Morningstar Convertibles Category funds are designed to offer some of the capital-appreciation potential of stock portfolios while also supplying some of the safety and yield of bond portfolios. To do so, they focus on convertible bonds and convertible preferred stocks. Convertible bonds allow investors to convert the bonds into shares of stock, usually at a preset price.
